If I choose sync settings for my add-ons, between my Windows XP laptop and android phone, will one device' s add-ons go on the other automatically? For example, if i add a password manager add-on to my PC, will that same add-on go onto my phone? Or will i have to separately add it again to my phone? If I do have to add it separately, then what exactly IS the add-on syncing doing?

Extensions are downloaded as XPI files and stored in the extensions folder in the Firefox profile folder.
Such an .xpi file is a ZIP archive and one of the files in this archive is the install.rdf file that contains the data that specifies for which Firefox version an extension works amongst other data.

I would assume that you can only sync extensions between similar devices (mobile to mobile or desktop to desktop).
Extensions for a desktop computer that aren't compatible to mobile devices and thus won't run on the mobile platform, so it wouldn't make sense to sync them.
But the same can happen if you sync extensions between different Firefox versions or different platforms.
I don't know the details of how this works it would be possible to check the compatibility via the install.rdf file of an extension).
